Every stock market trader will have come across the phrase, “Do not place all your eggs in one basket”. This age-old quote focuses on the importance of portfolio diversification. By diversifying holdings in your portfolio, you can hedge your profits against major losses owing to market volatility.

For futures and options trading, traders are required to pay a margin to initiate every contract.

How Does Margin Trade Work?

To focus on capital growth with margin trade, traders must open a MTF account. This account is different from a regular demat account to trade with stocks. The broker will disburse the borrowed amount to the MTF account.

To start trading, you are required to offer a certain sum as an initial margin based on the value of the stock and its volatility. As you are borrowing funds from your broker to participate in this trade, the latter will charge interest for the same. You can avail the loan in an MTF account against collateral which is referred to as 'minimum margin'. You can pledge this collateral in the form of cash or securities purchased. 

For futures and options trading, you need to pay a margin to cover the risk of defaults. You also need to maintain a certain balance in your margin account. This is called the ‘exposure margin’.

How Can Margin Trading Help to Hedge Your Portfolio?

Here is how margin trade can help traders help them in hedging their portfolios.

  • In simple terms, hedging means holding the opposite position as insurance to avoid potential losses from your current investments. For instance, if you notice some of your stocks might underperform, you can buy futures and options that offset your position. With futures, you need to offer a substantial margin to cover the risk of unlimited losses.

  • Moreover, this trade is a great strategy for traders aiming for short-term capital growth. If you are one such trader but your portfolio does not hold enough shares to help in capital growth in a small span, this form of trading can help. You can use margin to execute complex trading strategies that limit downside risks via hedging while providing high potential profits.

  • This trade involves getting a loan from your broker which carries a certain interest rate. Thus this amount will accrue interest compounding periodically till your debt is clear. 

  • Consider avoiding the temptation to borrow the maximum amount to your MTF account. Instead, you can develop a cautious approach towards the financial market when using the MTF.

This is with reference to communication received from SEBI/Exchanges stating that some fraudster entities have been operating throughout India and sending bulk messages to the clients trading on the recognized stock exchanges on the pretext of providing investment tips and luring with hefty profits, all clients are requested not to get carried away by luring advertisements, rumours, hot tips, explicit/ implicit promise of returns, etc.

The modus operandi observed is that once a client pays amount to them, huge profits are shown in his account online inducing more investment. However, they stop responding when client demands return of amount invested and profit earned.

Stock Brokers can accept securities as margin from clients only by way of pledge in the depository system w.e.f. September 1, 2020.

Update your mobile number & email Id with your stock broker/depository participant and receive OTP directly from depository on your email id and/or mobile number to create pledge.

Pay 20% upfront margin of the transaction value to trade in cash market segment.

Investors may please refer to the Exchange's Frequently Asked Questions (FAQs) issued vide circular reference NSE/INSP/45191 dated July 31, 2020 and NSE/INSP/45534 dated August 31, 2020 and other guidelines issued from time to time in this regard.
